Data center demand is real, but the Q4 guide, substrate limits and a negative 2027 free cash flow outlook break the execution case behind our $175 target | Hold, PT $80

Key takeaways
- We downgrade Intel to Hold and cut our price target from $175 to $80. Our $175 target was an execution call. It assumed continued growth, raised guidance, internal products delivered on time, and substrate limits that management could manage with limited downside. This print tested each of those assumptions, and most did not hold.
- The Q4 guide was a shock. Intel guided Q4 revenue to $15.0B to $16.0B and non-GAAP EPS to $0.25, against pre-print consensus of $17.06B and $0.44. Gross margin is guided to 38.0%, from 44.1% in Q3.
- The Israel incident is forgiven. The Fab 28 shutdown takes an estimated $300M of revenue and 200bp of gross margin out of Q4, mostly 10nm server parts. We do not hold that against management. Our downgrade rests on pain points unique to Intel relative to its competitors.
- Communication is now central to our downgrade. Recent progress language did not prepare investors for this guide, and in our view the call explained the quarter but not the shortcomings.
- The data center business is working. DCAI revenue was $7.3B, up 78% YoY, with server CPU demand at its strongest in 15 years. We remain bullish on a 10-year horizon.
1. Why $175 no longer holds
- $175 rested on execution: continued growth, raised guidance, internal products on time, and manageable substrate limits.
- Q4 guidance came in 9% below consensus on revenue and 43% below on EPS at the midpoint (INH calc).
- Substrates moved from a manageable constraint to a limiter on server output, with relief weighted to the back half of 2027. Management expects the first half of 2027 to be "tighter in terms of wafers and substrates."
- 2027 is described by the CFO as an investment year in which free cash flow is likely not positive.
- Without execution, the multiple we applied is not justified. $80 reflects the business as it is guided today.
| Q4 FY26 | Intel guide | Consensus before the print | Guide vs consensus |
|---|---|---|---|
| Revenue | $15.0B to $16.0B (midpoint $15.5B) | $17.06B | -9.1% |
| Non-GAAP gross margin | 38.0% (about 200bp Israel impact) | n/a | -610bp vs Q3 actual of 44.1% |
| Non-GAAP EPS | $0.25 | $0.44 | -43% |

2. Management communication
- Communication was central to our thesis. It is now central to our downgrade.
- Recent language set a tone of steady progress: 18A yields ahead of internal projections, interest from potential 14A customers, and repeated "stay tuned" on what comes next.
- The guide did not match that tone, and in our view investors were not prepared for a step down of this size.
- What read as a near-term turnaround is now described as a multiyear journey. We feel that shift should have been communicated before the print.
- 14A still has no named customer, and volume production is framed for 2028. Progress language without commitments makes the yield narrative hard to trust.
- Classiq was announced three days before the print with no explanation of why it ranks ahead of substrate supply for the core business.
- Asked directly whether Intel is committed to generating free cash flow in 2027, the CFO said the number is not yet locked and is probably not positive. We heard no bridge back to positive cash generation and no funding priorities.
- On 14A and 18A-P customers, the answer was again "stay tuned."
- Supply was framed as improving, yet the first half of 2027 is still expected to be tight. After a $23B equity raise, we feel investors deserved a clearer answer on why supply was not secured earlier.
- We found the responses on the call insufficient. Management must explain its shortcomings plainly.
3. Substrates and capital allocation
- Management cited "an industry-wide shortage of advanced organic substrates for our EMIB packaging" that is limiting server output.
- 18A wafers in Oregon are being taken offline to add Intel 3 data center output. We feel this reallocation should have come sooner.
- Intel raised $23B in equity in August, then agreed on Oct 26 to acquire Classiq for a reported $2.3B in cash and stock. The deal is expected to close in 1H27.
- In our view, that capital could have secured substrate supply through prepayments.
4. Free cash flow and capex
- Q3 operating cash flow was $5.1B, and cash and short-term investments were $54B at quarter end.
- Capex is about $20B in 2026 and is expected to rise significantly in 2027. Firm tool orders rose 40% sequentially.
- 2027 is framed as an investment year with negative free cash flow as Intel prepares 14A and builds out Ohio.
- In our view, a near-term story has become a multi-year effort, with the company moving into cash burn.
5. 14A
- The 14A 0.9 PDK was released to select customers in October. Intel does not disclose customer details, and volume production is framed for 2028.
- We do not yet trust the 14A yield narrative. We feel management has underplayed its execution issues.
6. What is working
- DCAI: revenue of $7.3B, +78% YoY and +17% QoQ, with server CPU demand at its strongest in 15 years. DCAI is guided up mid-teens sequentially in Q4.
- Purpose-built silicon: revenue up more than 50% sequentially and more than double YoY.
- Server TAM: management sees the server CPU TAM rising from $40B to $200B over five years on agentic AI workloads.
- Products: Clearwater Forest on 18A is shipping for revenue, Diamond Rapids on 18A-P is set for 2027, and Granite Rapids is among Intel's fastest ramping server products and now its largest server family.
- Customers: a new Oracle Cloud deployment, and multiple customers interested in long-term supply agreements.
- 18A: costs down 40% since Q1 on yield and cycle time gains; 18A is now nearly a third of client CPU revenue. AI PC revenue grew 35% YoY.
- Foundry: the operating loss narrowed by $236M sequentially to $1.9B; external Foundry revenue was $411M.
- Q3 itself was solid: revenue of $16.5B (+21% YoY), 44.1% gross margin and EPS of $0.52 against $0.40 consensus.
7. Our view
- The market reaction reads to us as a split verdict: a strong server story against a weak guide. We agree with both halves.
- On a 10-year horizon, we remain bullish on Intel.
- Today the thesis carries large ifs on execution and on management's communication.
- We feel the continued progress language has misled investors, and in our view there has been significant mismanagement.
- The drawdown is in our view too severe relative to the setback, and the current level may mark a capitulation point. We would rather wait for proof than chase it.
What would change our view: a named external customer on 18A-P or 14A, Foundry losses narrowing meaningfully from $1.9B a quarter, and a credible path back to positive free cash flow.
